A cell is considered differentiated when it undergoes a change from a generalized (less specific) state to a more specific state.  Stem cells are less specialized cells that can be induced to differentiate into a more specialized cell type, depending on the surrounding tissues and signals involved that are acting on the undifferentiated cell (i.e. signal transduction: process where an extracellular stimulus acts on the cell to elicit a specific intracellular response)

A cell is considered differentiated when it is able to express a new function and, consequently but not necessarily, a new shape, size and form.
